What is a 1031 exchange company?

A 1031 tax-deferred exchange company provides investment property exchange services that align with IRS code 1031. This tax code lets you swap one investment property with another within a defined timeframe and defer Capital Gains Tax on the sale of your property.

It’s difficult to find an owner of an investment property that you want to acquire instead of yours, who will also need your property instead of theirs. So most often, this swap means selling your property to one person or company and buying another property from another person or company.

At the same time, to keep this procedure 1031 exchange-compliant, you aren’t allowed to receive cash. Instead, you need to use a Qualified Intermediary (1031 exchange company) who will accept cash from your buyer, use it to purchase a replacement property for you, and then transfer this property in your name.

A 1031 QI will make sure your transaction is conducted accordingly, so that it’s qualified as a 1031 exchange and you won’t have problems during a tax audit. There are many 1031 exchange types and details to account for.

An exchange in which you first sell your existing investment property (called ‘relinquished property’) and then buy another one (called ‘replacement property’) is known as a delayed, direct or Starker Exchange.

An exchange in which you first buy a replacement property and then sell your relinquished property is called a reverse 1031 exchange. There are also construction or improvement exchanges, exchanges into REITS instead of tangible real estate, etc...

There may be a situation where your relinquished property costs more than the replacement property. In this case, you will have a cash boot left (the difference between the values of the two properties) that you may not be able to reinvest in real estate. You will be required to pay tax on this amount. A boot can also be received in equipment or other property.

These are just a few examples of the intricacies of 1031 exchanges. Your Qualified Intermediary firm will help you navigate through your situation to keep it legally qualified as a 1031 exchange. They will help you defer your obligation to pay the Capital Gains Tax until you cash out sometime in the future.
